Buying and registering a car in England for use in Italy?

Knowing that I am in the market for a small car here in Italy, a friend has told me of her colleague here in Italy who has bought a left hand-drive, UK registered Ford Ka off eBay for £900. This has been insured with a UK firm (Stuart Collins and Co.) for use in Italy for £540. The colleague simply had to specify a UK address to which the car could be registered. I believe the premium paid was rather lower than the price in Italy. Is such usage legitimate and are these policies uncommon and/ or questionable, not least in terms of their practicality? While I might return to the UK once or twice a year, I cannot imagine buying a sub-2000euro car and driving it to the UK too often.

This has solved a problem that insurance companies and the EC seem to have deliberately created. But the legality is correct. The car has to be insured in the country of the address it is registered to.
